The vet is right is does look like a Sebaceous cyst, and it does look pretty bad. The fatty tissue that is coming out can get infected so please keep a close eye on it. Also since it has appeared you need to make sure that it does not return from time to time. If it does it is just so must easier to get it removed and not deal with it again.
My german shepherd had one that a young vet said HAD to be removed asap. I had seen this before and said that I thought it was a Sebaceous cyst and he said obsolutely not. Well it was just a bump at hte time and we let it get bigger and the skin stretched. It was about the size of a dime. Well it popped and we clean it and it never returned.
BUT on the other hand he has one on his upper right flank and it keeps coming back. It is a pain in the butt and it will be getting removed. It is just not worth the hassle and the possibility of a bacterial infection getting in there.
Glad you were able to get to see the vet. Good luck and again keep a close on it. Do what your dr. said and make sure your hands are clean when you touch it and use a cotton swab when putting the preparation H on it.
